As Ethereum waits for US spot ETF approval, its concentration risks are becoming more evident. Traditional finance has even voiced worries about this risk, hinting at a possible zero-sum outcome if the US spot ETF is approved by the SEC.
A report released in February by S&P Global highlighted ETH staking as a significant concentration risk. It specifically mentioned Lido as one of the major players contributing to this risk. The report suggested that an increase in Ether staking ETFs could impact the mix of validators participating in the Ethereum network’s consensus mechanism.
Proposed Solutions and Persisting Concerns
However, the same report also warned that this move could introduce new concentration risk, especially if one entity is chosen to stake the majority of ether in these ETFs. This led S&P Global to call for regular monitoring of concentration risk, irrespective of the impact of spot ETH ETFs.
In addition to staking, the dominance of Ethereum execution client software, particularly Geth, is another risk factor. Ethereum co-founder Vitalik Buterin proposed a new “rainbow staking” plan to increase staking diversity. This plan involves using less than 32 ETH and a less overwhelming node operation. Buterin admitted that this proposal presents its own challenges, particularly because the 32 ETH requirement was a compromise to balance the number of stakers and the difficulty of processing blocks.
The rainbow staking proposal is currently in the testing phase and will take time to become an official solution to the staking concentration risk. Some leading ETH holders running validator nodes, such as Coinbase, have supported calls for Ethereum execution client diversity and have migrated to NethermindETH. However, Geth execution client still holds a supermajority at 66%.
Meanwhile, the Ethereum Foundation is under investigation by the SEC, which could impact the spot ETH ETF. It is unclear if concentration risks are part of this investigation.
